Pyramid Head certainly does not represent sexual frustration. According to the game, the "red pyramid" costume was worn by the executioners in the old prison. The reason that James keeps running into Pyramid Head is because, subconsciously, he knows that he is guilty of a terrible deed and desires to be punished for what he did.
As for why he's in the movie... fanservice, I suppose.
